What Is a Backtest?

A backtest means running a trading strategy on historical price data to see how it would have performed in the past. This is where you also tune the strategy’s parameters, adjusting them until the results look good on that same historical data.

But here’s the problem. A strategy that looks great on the data it was tuned on doesn’t tell you much. Of course it looks good. You picked the parameters specifically to make it look good on that data. This is why backtesting alone isn’t enough.


What Is a Forward Test?

A forward test solves this exact problem. It also runs offline, just like a backtest. The key difference is the data. A forward test uses newer data, from a time period the model has never seen before, and in a similar market environment.

This makes forward testing more trustworthy than backtesting. Why? Because the parameters were optimized using data from before that period. The model had no way to “cheat” by seeing this new data in advance. If a strategy still performs well here, that’s a much stronger signal than backtest results alone.


What Is a Live Test?

A live test means putting the algorithm on a real demo account and letting it actually place trades in the live market.

This is the most trustworthy test of all. In fact, it’s so trustworthy that if a live test shows good results, you could take those exact results and show them directly to an investor to raise additional trading capital.

Why is live testing so much more reliable? Because there’s no simulated environment left. It’s the real market talking to you directly. Trading costs apply exactly as they would in reality. Timing is exact. Commissions, internet connection issues, error handling — everything operates at its most realistic level.


The Catch: Live Testing Takes Time

Live testing has one frustrating downside: it takes a long time. Getting a genuinely reliable result might require leaving the algorithm running live for several months. Without a VPS running continuously, this is nearly impossible to manage properly.

This is exactly why most traders rely mainly on backtesting and forward testing for day-to-day development. Live testing is usually reserved for once a strategy has already produced genuinely impressive results in forward testing.


Don’t Rush to Real Money

Even after a strong live test, you need to hold back your excitement. Don’t immediately jump to running the same strategy on a real account with real money. Why? Because simulation errors can still show up and embarrass you badly — something learned from personal experience.


The Biggest Trap: Overfitting to Backtest Results

One of the most damaging mistakes is becoming obsessed with backtest results. If you force your algorithm’s parameters to match the backtest data too closely, or if you keep adding more and more parameters and conditions, you might end up with unbelievable numbers. Things like an 80% win rate, or a profit factor of 5 or 6.

These numbers are nothing more than a sweet dream. Live testing will wake you up from that dream in the most painful way possible. This is why you shouldn’t recklessly increase the number of conditions in a strategy.


No Algorithm Wins Forever

Here’s something important to remember. There’s no such thing as an algorithm that always makes money in the market. Why? Because the market behaves like a living thing. It’s constantly changing and evolving.

This means algorithms and their parameters also need to change and evolve over time. You can’t write a model once and expect it to work with the exact same parameters forever, passed down like an inheritance.


The Real Effort Behind Algorithmic Trading

Writing a genuinely good algorithm that captures profitable trades takes a lot of patience and effort. It requires continuous learning.

From a distance, trading algorithms might look like a money-printing machine. And that impression might even be true. But you need to understand something: you have to assemble this machine piece by piece, by hand, with careful attention to every small detail. The odds of succeeding here aren’t higher than the odds of succeeding in traditional manual trading.

So before starting this path, it’s best to drop any idea of easy money. Once you’ve done that, you’re ready to move on to studying Level 1.
